BAE Systems operates on a government-contracts model: it bids for and wins multi-year, fixed-price or cost-plus programs with NATO and allied defense ministries, and revenue is recognized as milestones are met under those contracts. It designs and manufactures military aircraft, naval ships, armored vehicles, and electronic warfare systems, selling exclusively to sovereign customers — the UK Ministry of Defence, the US Department of Defense, and other allied governments. Revenue is typically recognized over the life of a program using percentage-of-completion or milestone billing, with large upfront development phases followed by multi-year production runs and sustainment services. The economics are shaped by long cycle times and high barriers to entry: contracts are won through competitive bidding but, once awarded, often run for a decade or more. Margins tend to be moderate on prime contracting — the government caps profit as a percentage of cost on cost-plus work — but sustainment and upgrade phases (spare parts, maintenance, software updates) carry structurally higher margins and provide recurring revenue streams within each program. R&D is largely funded by the customer under development contracts, so the company does not bear full technology risk. The massive order backlog provides multi-year revenue visibility, though cash flow can be lumpy due to milestone timing and working capital tied up in long production cycles.
